Morgan Stanley: Microsoft Corporation (MSFT.US) reshapes its business architecture for the AI era, reiterating an "Overweight" rating.
Morgan Stanley maintains its judgment that Azure will accelerate in 1H27 relative to 2H26, and that the growth of Microsoft 365 commercial cloud will accelerate in FY27.
Morgan Stanley released a research report stating that Microsoft Corporation (MSFT.US) announced extensive adjustments to its external reporting structure effective FY27, merging its three historical operating segments of Productivity and Business Processes, Intelligent Cloud, and More Personal Computing into two new segments: "Agents and Infra" and "Devices and Consumer." This aims to align with the increasingly integrated internal management approach of cloud + AI. The firm believes that this adjustment mainly pertains to accounting reclassifications and does not change the underlying economics; the changes in Azure and Microsoft 365 metrics are merely mechanical adjustments, maintaining the judgment of accelerated Azure growth in 1H27 relative to 2H26, and an acceleration in FY27 Microsoft 365 Commercial Cloud growth. Morgan Stanley reiterated its "Overweight" rating with a target price of $600.
Business "Three into Two": Focus on Cloud + AI Integration
Historically, the distinction between Microsoft Corporation's Productivity and Business Processes and Intelligent Cloud has increasingly ceased to represent the technology stack, as infrastructure, applications, and AI services increasingly operate in unison. The new "Agents and Infra" segment consolidates Microsoft Corporation's Commercial Cloud and software business into a single reporting structure, while "Devices and Consumer" integrates the company's consumer-oriented business. Azure Growth Rate Mechanically Adjusted Down by About 1 Percentage Point: GitHub Spinoff Creates Cleaner KPI
Morgan Stanley believes that the most important KPI change is the removal of GitHub cloud and other developer cloud services from Azure, thereby creating a revenue metric for Azure that is more focused on cloud and AI consumer services. This change mechanically reduces the historical Azure growth rate for F4Q26 by about 1 percentage point, while Microsoft Corporation's updated outlook for F1Q27 Azure growth is also moderately lowered under the new definition. However, the firm emphasizes that these changes are mechanical and do not indicate a change in Azure's underlying momentum, as Microsoft Corporation's previous comments regarding accelerated Azure growth in 1H27 relative to 2H26 remain unchanged. Microsoft Corporation will also begin reporting quarterly Azure revenue figures in dollars, with a restatement showing FY26 Azure revenue at $101.9 billion, enhancing visibility into absolute business scale and incremental revenue growth, especially for comparisons with rival cloud businesses.
In addition, the reclassification provides an incremental interpretation of GitHub's momentum: the removal of GitHub mechanically lowers Azures growth rate, while its inclusion increases M365 Commercial Cloud's growth rate, implying GitHub has consistently outperformed the overall Azure business. This makes GitHub's growth profile more similar to that of software development-focused JFrog, rather than the more diversified business portfolio of Atlassian.
M365 Commercial Cloud Metric Slightly Adjusted Up: FY26 Revenue $100.3 Billion Growth Acceleration Judgment Unchanged
Under the new structure, the GitHub cloud and other developer services have been included in M365 Commercial Cloud, driving an upward restatement of historical M365 Commercial Cloud growth rates, while Security Copilot represents a relatively small portion of the reclassification. Microsoft Corporation will also begin reporting quarterly M365 cloud revenue figures in dollars, with new disclosures indicating that this business generated $100.3 billion in FY26. Importantly, Microsoft Corporations previous comments regarding accelerated growth in M365 Commercial Cloud in FY27 remain unchanged, with key growth drivers including Copilot, E7, and continued migration to E5. However, the broader M365 structure further abstracts the contributions of individual products (including Copilot and GitHub), similar to the way Microsoft Corporation's 2024 disclosure changes increased the reported scale of M365 Commercial Cloud while reducing visibility into the independent contribution of Copilot.
Cost: Decreased Visibility of Segment-Specific Gross Margins
Morgan Stanley notes that a major disadvantage of the new reporting structure is the decreased visibility into the profitability of Microsoft Corporation's various businesses. The broader segment metrics make it difficult for investors to observe the gross margin performance of each business separately, thus, the overall gross margin of Microsoft Cloud becomes a more important indicator of underlying cloud profitability.
